The teenage girl claimed he was among four youths who attacked the ten-year-old with a broken bottle and left him bleeding to death in the street. But the judge ruled that her evidence was tainted and unreliable - and savagely criticised police for effectively inducing her to embellish her story from her 'fertile imagination'.
There was a 'very real danger' that she was persuaded to tell untruths, he said.
The ruling destroyed a major plank of the month-long Crown case, which is continuing against three other youths at the Old Bailey. The evidence against the 17-year-old hinged largely on the girl's claim that she saw him at the murder scene in Peckham, South London.
Damilola's mother Gloria - who has endured harrowing descriptions in court of her son's dying moments - watched as the freed boy was hugged by his mother.
Mr Justice Hooper had directed the jury to return not guilty verdicts on charges of murder, manslaughter and assault with intent to rob after the prosecution offered no further evidence against the youth.
The judge told the seven men and five women on the jury that they could not rely on the 14-year-old girl's claims that she saw what happened that day in November two years ago.
He took 40 minutes to read his 23-page ruling to the jury, who were each given copies of the document.
Outside court, the 17-year-old's solicitor Greg Stewart issued a statement which said: 'There are no winners in this case.
'Unresolved is the terrible loss of a young boy. My client has been separated from his family for the past eight months. The stigma of this trial will remain with him. My client had nothing to do with the events that led to the premature death of Damilola Taylor.'

Nigerian-born Damilola died from a single stab wound in the thigh, inflicted with a broken bottle, as he returned home from an after-school computer class. The prosecution says his killers shoved a marble down his throat when he screamed for help.
The girl witness, codenamed 'Bromley' by police, insisted during six days of evidence in court that she saw four youths, who include two 16-year-old brothers, surround Damilola in what she assumed was a mugging - a routine occurrence on the estate where he lived, she said.
The 17-year-old had picked up a beer bottle and smashed it in half, she said, handing it to one of the other gang members. He and a fourth youth had seemed to act as lookouts. When the gang ran off, she told the jury from the witness box, Damilola was sitting on a pavement and crying for help.
But during some of the most extraordinary cross-examination ever heard at the Old Bailey, her testimony was virtually destroyed by lawyers defending the youths. She twice caused the trial to be halted by announcing that she was going home. She refused to answer questions at one stage and swore at a defence barrister.
The jury was told that, while under police protection, she was allowed to run up a £4,000 hotel bill in a week, taken on trips to the seaside and given presents by officers.
Yesterday, after hearing legal submissions in the absence of the jurors, the judge recalled them and declared that they should ignore the girl's evidence.
He said she had admitted telling a series of 'embellished lies', and her account of witnessing the killing had an 'inherent unlikeliness'. Inducements from police had included a suggestion that she could get one of the defendants, who was her friend, 'off the hook' by saying she saw the killing.
She was also told by police that a £50,000 reward would be 'more guaranteed' if she had been there, and that the 'nightmare for everybody' would be ended.
The judge said: 'There can, in my judgment, be no doubt that the various inducements would have made any confession obtained from a suspect inadmissible as unreliable.
'Whilst accepting that she only once complained about what happened and that she maintains the truth of most of what she then said, nonetheless the danger that she was persuaded to tell untruths is very real.

The judge concluded that a reasonable jury, properly directed, could not be sure that she was there at the time and saw an incident which resulted in Damilola's death.
When the Crown opened the case, prosecuting counsel Mark Dennis said the 17-yearold had told inmates at Feltham remand centre in Middlesex, where he was being held on an unrelated charge, that he was present when Damilola was murdered. He allegedly revealed to one youth that Damilola was killed when he refused to hand over his distinctive silver jacket, adding: 'People have been stabbed for less.'
But the youth, known as Boy C, told police after his arrest that he knew nothing about the murder. He insisted he had spent the entire day with the two brothers at their sister's London address.
Defence counsel Courtenay Griffiths, QC, told the jury that police had manufactured the 'attention-seeking' schoolgirl into their star witness because they could not afford another unsolved murder like that of Stephen Lawrence, the black teenager who was killed in South London by a gang of white youths in 1993.
Mr Griffiths told the court that criticism aimed at the police after the Lawrence inquiry had motivated officers to 'break every rule in the book' in their handling of the schoolgirl, who came forward with information a month after Damilola was killed.
The case continues with three defendants - two 16-year-old brothers and a 15-year-old youth who deny murder, manslaughter and assault with intent to rob.
